What happens if the appraised value comes in lower than the purchase price? By Steven Woloszyk NMLS #442306. Video Transcript Good morning friends, it’s Steven Woloszyk from Prime Lending. Today is Tuesday, it’s August 16th and that means it’s time for Tuesday’s 2 minute tip. So question that I get quite regularly is, ‘Hey Steven what happens if I agree to buy a home at 150 but it appraises at 160? Can I use that difference for my down payment or for my home improvements or maybe for that big screen TV?’ The answer to that question is no. Can’t do that. We’re going to go by the appraised value or the purchased price, the lesser of the two. So you can tap into instant equity. You made a great decision, congratulations but what’s more likely to occur especially in the market that we’re in today, where people are offering above list price is that there’s a chance that the appraised value could come in lower than we agreed to pay for the price of the home and there are 4 scenarios that can happen. Number 1, the house is agreed upon at 150. It appraises at 145, buyer says ‘okay, I’m agreeing to the 150. I’m going to pay 150 and I’m just going to come up with the difference out of my pocket because in essence we agree to market market when we came to terms at 150.’ Number 2, the buyer can say, ‘forget this. I’m not paying 150 for a house at 145. Seller, sell it to me for 145.’ Number 3, the buyer and seller can come to terms and maybe meet in the middle. ‘Alright, I agree to pay 150. The appraisal is 145. Let’s meet in the middle and let’s do 147.5’ or four, the deal could fall a part altogether. Buyer can say forget it, everybody can dig their heels in and we have no deal. That’s not likely to occur especially if a value of 5 grand difference between purchase price and appraised value but those are the possible outcomes. That’s Tuesday’s tip, its what happens if the appraised value is higher or lower than the agreed upon the purchased price. I thank you as always for tuning in. Downtown Detroit is seeing a revitalization of sorts sparked by Dan Gilbert's $1 billion investment in the area. Since 2010, Gilbert's investment has created an estimated 6,500 jobs in downtown, and, as a result, it's nearly impossible to find a vacant apartment as residential occupancy rates reached as high as 99.4% for the downtown area. But what about the rest of the city? You can buy a bunch of homes outside of downtown Detroit for under $500 and some are even listed at just $1. Problem is: these prices are incredibly misleading. The homes are in abysmal condition and there are few city services in and around these neighborhoods. Hey, Mike Wolf here from Mike Wolf Mastery coming to you from Boston at Fenway Park, home of the Boston red sox and we’re at America's oldest stadium. Of course, I'm not here talking about baseball. In fact, I know nothing about baseball; I am here to talk about real estate. I had a conversation with a good friend of mine who lives here in Boston yesterday, and it turns out he wants to get out of his job and get himself a new one. He wants to become an entrepreneur, but he can’t make the leap because he doesn't have the cash to do it. It turns out he owns property worth seven or eight hundred thousand dollars here. I told him that even though I'm into real estate, sometimes owning a home doesn't make any sense; you have to look at what the cost of ownership versus the cost of renting. Quite often, when we want to obtain our own homes, we tend to buy homes that are bigger than what we need, more expensive than what we need, quite often when we work out what it cost us to pay for insurance, repairs, and mortgage. You know at the end of the day, quite often, we only take into account the appreciation, down the road we didn't make as much as we thought. Therefore, I'm a huge fan of buying properties that make sense, properties that are going to put money in my pocket and create a lifestyle for me. I like to have revenue properties in cities that make sense and buying properties in places where rent is high compared to the purchase price, and not the other way around. I told him if you're going to sell your $800,000 home, well-having equity in a home that believes it or not doesn't do you much good. I know our parents and our grandparents taught us to get our homes paid off and life is going to be great when you don't have a house payment, I would disagree with that. I think that having a cash flow is king. I can’t go to a restaurant right now or to an airline and say: hey, you know what? My net worth is x amount so you should give me food or you should let me on your plane. I can’t do that; I need cash flow, I need actual cash in pocket to support my lifestyle and to put food on my table and to do the things I want to do. So, freedom really comes from having that cash flow consistently every single month. Hence, he could think similarly. Let's say his property's worth 800 thousand, he could sell it and buy like eight revenue properties in a place like Atlanta, which is my favorite marketplace at this time and probably generate around sixty or maybe even seventy thousand a year in income passively while he's sleeping. That money is going to come in, and that would allow him to grow and you know, probably jump out of his job and get into that new career that he wants to start. So, it's essential always to measure the cost of home ownership and in specifically in some cities that make a lot of sense. If I lived in Atlanta, I'd be a homeowner all day long. It doesn't make sense to be a renter there. If I lived in Boston I would definitely be a renter, if I lived in California most California would be a renter, if I lived in New York or Canada right, I would rather be a renter and have my money working harder for me, creating that passive income so that I could go and live the life I love, which is what I'm doing right now. So when purchasing a new home, besides from your annual income - which is going to directly affect how large of a mortgage you can qualify for - down poayment is the first thing we want to look at when determining house affordability. The minimum down payment for a house in Canada is 5% of the purchase price. So if a house is $500,000, you would need at least $25,000 to qualify for a mortgage to purchase that home. The Canadian government introduced the Home Buyer's Plan (HBP), which allows people shopping for their first home to withdraw up to $25,000 from their RRSPs tax-free to put towards a down payment. This limit is per-person, so if a couple are shopping for a house they would have the ability to pull a total of $50,000 from their RRSPs to put towards a down payment. The ideal down payment is 20% or more, because with a down payment that large you are not required to have mortgage default insurance, which is a cost premium added on top of your mortgage. Also a larger down payment greatly reduces the amount of interest you'll pay throughout the mortgage, since you'll require a smaller mortgage amount. There is a common misconception that you require 20% down on any additional houses you buy after your first house. This is only true if the house you are buying will not be owner occupied. "The faster you buy your first home, in my opinion, the better," says self-made millionaire and "Shark Tank" star Barbara Corcoran. » Subscribe to CNBC Make It.: http://cnb.cx/2kxl2rf Buying a home may be the biggest purchase you ever make, and you want to be sure the one you choose is one you can afford. Corcoran, who made her fortune in real estate, offers a simple formula to help you figure out just how much you should spend on your first home: "Multiply your salary times four and that's generally what you can qualify for." This formula assumes you're making a 20 percent down payment, she adds. Based on Corcoran's equation, here's roughly how much home you can afford if your salary is: $30,000 a year: $120,000 $40,000 a year: $160,000 $50,000 a year: $200,000 $60,000 a year: $240,000 $70,000 a year: $280,000 $80,000 a year: $320,000 $90,000 a year: $360,000 $100,000 a year: $400,000 While, ideally, you'll be able to make a 20 percent down payment, "if you haven't been able to muster 20 percent together, you shouldn't lose heart," Corcoran tells Make It. Some experts, like Bach, say a down payment of at least 10 percent is OK, though more is always better. You can also look into Federal Housing Administration (FHA) loans, she says, which only require you to put down 3.5 percent. They do require mortgage insurance, though, she notes: "The problem with the FHA loan is your closing costs are going to be slightly higher: You generally have 3.5 percent in closing costs ... but with a FHA loan, you're going to be forced to buy additional insurance, which can amount to as much as 2 percent." Another simple rule of thumb to follow, says Corcoran, is to aim to spend about 30 percent of your take home pay on housing costs. Keep in mind that this 30 percent encompasses more than just the sticker price of the home: It should include all homeownership costs, likes mortgage interest, taxes, insurance, maintenance and any renovations you might want to make. At the end of the day, "the sooner you get into the real estate business for yourself, the better," so do whatever you can to get in the game, as Corcoran puts it. That might mean starting small, she says: "If you're thinking about buying your first one-bedroom, change your thinking — buy your first studio instead. If you can't afford a good studio, buy a little studio, the reason being is you want to trade up. "Every single person who is living in a multimillion-dollar home started with something smaller that they didn't find acceptable. Lower your standards. Get something small so you have a chit in the game, and you can trade up the studio to a one-bedroom, two-bedroom, four-bedroom house." 8 steps to buying a house for the first time: Step 1: Save a deposit It sounds really obvious, I know, but it is the hardest thing to do if you're buying a house for the first time in Sydney. Ideally, you'll save 20% of the property's value and that way you can avoid paying lenders mortgage insurance, and you're also going to need 5% for the cost of purchasing. If you are buying a $500,000 property for instance, that means saving up a $100,000 deposit plus 5%, which is another $25,000 in costs. If you're only going to save a 10% deposit, you need to be aware that you'll have to pay lender's mortgage insurance, and that can vary from lender to lender. Step 2: Get a good mortgage broker Ideally an investment-savvy mortgage broker because regardless if this is for your home or for an investment, getting the structure right and getting good advice at this stage is absolutely crucial. Step 3: Put together your wish list Write down absolutely everything you want. Trust me, it's the last time you're going to get everything you want on a piece of paper. You're going to have to compromise, but the starting point is everything that you want because then you're ready for step four, which is to go out and do some research. Get out there, look at property, basically pound the pavement, look in the areas in which you want to buy. You'll find out very quickly whether you can afford what you want or not. So then you might need to go back and revise that wish list. Step 4: Get advice from the experts Now obviously I'm a buyers agent, and I welcome you to come and ask me for advice. You've got to be careful when you're getting advice from your parents, because as well-meaning as they can be, I've often seen parents, particularly at auction, inadvertently help their kids pay way too much. Step 5: Review your expectations Once you've been out researching the market, you know how much money you've got to spend, and you know what your wish list is, see if they all line up. Step 6: Know what your money will get Inspect the property in person because now you're educated and you actually know what you're going to get for your money. Step 7: Due diligence Once you've found the property you want to buy, do your due diligence. That includes working out what it's worth, but there's a whole list of things you need to check out.  Click here if you'd like a due diligence checklist. Step 8: Negotiate I just want to quickly talk about some principles that are essential for first home-buyers to understand. This is your first run on the property ladder. If you don't get this right, you basically can ruin your entire future, and I'm being serious here. Get it right. Take the time to get this property purchase right. Don't buy brand-new just because the government is giving you a first-time buyer grant. Be really, really wary of brand-new. A lot of people lose money this way. Go and look at existing stock, watch out for affordable locations outside the cities, be on the lookout for capital growth, and make sure there's an easy commute and employment opportunities. Don't believe the hype. Check your mindset. It's not really hopeless. In Summary: The hardest thing to do is save the deposit. After that, interest rates are lower than they were 20 years ago, and yet the average age of the first-home buyer is still the same, beware the bank of mum and dad. As I've said earlier, well-meaning parents often encourage their kids inadvertently to pay more money than they should. I've seen parents at auction override their kids, saying no, no, no, it's gone over my limit. No, I'll help you. What they're actually doing is helping you pay too much. So be very weary of that. There's four options that first-home buyers have if they're struggling to get onto the property ladder: Rent-vesting: This is where you rent where you want to live and you buy an investment somewhere else. Just make sure that that somewhere else is where plenty of other people want to live. Share: Maybe with a really good friend or a family member. It probably works a little bit better for those who are investing rather than living in the property themselves, but one thing I do recommend here is get a co-ownership agreement if you're going to do this. Don't be scared to buy small: If you're buying in a great area, a small property can perform better than a big property in a bad area. Be honest with yourself: Are you really making the sacrifices that you need to make in order to be able to afford to buy your first property? It is the first official move to relax the house purchase limit. What is the purpose of relaxing HPR? The CCP is trying to maintain economic growth and keep bolstering investment. Will these measures halt the collapsing house prices? According to China's official media, on April 28 the Housing Authority and Real Estate Management Bureau of Nanning City of Guangxi Province released a document to free up housing market purchase restrictions. Starting from April 25, residents of five surrounding cities of Guangxi Beibu Gulf Economic Zone may buy two suites in Nanning City, the same as residents of Nanning. The report indicated that this was the first official announcement on adjusting the housing market restrictions, a signal of an officially move to deregulate HPR. There were rumors earlier about removing HPR in Wenzhou, Changsha and other cities. After the adjustment to the land purchase deposit policy in Songshan, Hangzhou, on April 29, it is said that Binhai New Area in Tianjin will implement conditional HPR. Chinese Financial Analyst Ren Zhongdao: "The real estate market is the interest of local governments. They are preparing to bailout, relax on regulations, provide return on interest and a variety of measures. Now someone has already formally started to relax the HPR." On April 30, 2010 the CCP issued the "Ten Rules" introducing HRP to control house prices. Many experts in China believe that the deregulation now signals that the CCP authorities has abandoned HPR and that China's housing policy is undergoing big changes. Ren Zhongdao indicated that real-estate is directly related to the local economy, banking systems, financial systems and private lending, all of which are directly related to the interests of the CCP government. The CCP hence takes alternative ways to bailout the housing market. US Bloomberg Businessweek reported on April 25, the largest developer "Xingyun Real-Estate" in Fenghua, Ningbo City, Zhejiang Province is facing bankruptcy because of debt problems. The article quoted CIMB Securities Research Real-estate analyst Johnson Hu as saying that with the tightening of lending, more developers like Xinyun will go bankrupt. Chinese Premier Li Keqiang hinted, "The government will not interfere much if there is no systematic risk. Some defaults are inevitable." USC Aiken School of Business Professor Xie Tian said that the Chinese Prime Minister's hint does not mean that the CCP government has completely abandoned intervention, or completely abandoned the bailout, or allows the market to regulate itself. Professor Xie Tian: "The central government has recognized that the scale of the real-estate bubble is too much. There is no way to save it, but it won't do not to save it. Whether Nanning in Guangxi or Fenghua in Zhejiang, as long as they do not impact the overall system, and they are not the first-tier cities with strong political risk, it is feasible to let them go bankrupt or default." After the second and third tier cities of Tianjin and Nanning relaxed on HPR, Shanghai "Tongce Real-estate Consulting" Research leader Zhang Hongwei told the media it was to release the pressure on inventory. Xie Tian thinks it is more likely that local governments are using these measures to save themselves. Ren Zhongdao incidated that local governments face the issue of new inventories entering the market as well as default. Ren Zhongdao: "If both volume and price drop, money cannot be repaid. It is likely that real-estate enterprises' capital chain will break and hit local economies and financial systems." In mid-April, CCP Bureau of Statistics announced that Q1 GDP growth was 7.4 %. Chinese Premier Li Keqiang said that the government is not resorting to any large-scale stimulus, but the government is ready to support economic growth and to ensure the completion of the annual target. Ren Zhongdao said that the CCP has been active since April, such as the Politburo meeting and the State Council meeting. It introduced a variety of stimulus measures to ensure growth. So, will these measures push the falling house prices back up? Xie Tian: "It does not have the power to push up the price.
